I don't know why the dwarves hate the barabarians, or gnomes for that matter; maybe it's more being a bit short with them.

Faction is a measure of how much they like you. Getting certain quests and other interactions may well depend on your faction rating related to the faction(s) of the NPC you are talking to. For instance, you need 100 continental and city artisan factions to get the first level continental style quest when visiting overseas (this opens up their recipes).

I am not sure whether high faction with everyone is an unmixed blessing (there could be some enemy of my enemy is my friend logic running around as well)????

So the short answer is that the more people that like you, the more game content will be open to you.
